Throughout 2021, the SEC followed through on its commitment to aggressively enforce the federal securities laws in digital assets markets. These efforts have resulted in the SEC sharpening its focus on cryptocurrency exchanges and lending products.
In August of 2021, Chair Gensler made some his first public statements on cryptocurrency as SEC Chair while speaking on a panel at the Aspen Security Forum. At the Forum, Chair Gensler noted that the digital assets market had become “rife with fraud, scams and abuse in certain applications” and cautioned that the SEC would “continue to take our authorities as far as they go.” On September 14, during his testimony before the Senate Committee on Banking, Housing, and Urban Affairs, Chair Gensler discussed his views on digital assets. Though he described himself as “technology neutral,” he highlighted a lack of investor protection, likening the space to “the Wild West or the old world of ‘buyer beware’ that existed before the securities laws were enacted.”
To date, the SEC largely has brought enforcement actions involving specific digital assets, and in those cases, alleging the sale of unregistered securities and/or securities fraud. Beginning in 2021, the SEC also brought enforcement actions involving crypto exchanges and lending platforms, expanding the SEC’s enforcement efforts related to digital assets. As Commissioner Crenshaw said during the annual SEC Speaks conference in mid-October, the SEC has continued to pursue enforcement cases “including, for example, cases for failure to register the offer and sale of digital assets that are securities, for failure to register as a broker or national securities exchange, and for fraud. None of these cases involved new regulations or laws enacted specifically for blockchain projects. Instead, we have applied existing law in a manner consistent with our long practice.”
A Brief History of SEC Activity in Cryptocurrency
From the infancy of cryptocurrency, the question has been whether digital assets are securities. The SEC brought its first cryptocurrency enforcement action in 2013, when it filed SEC v. Shavers, Case No. 4:13-CV-416 (E.D. Tex. Aug. 6, 2013), against an individual and a business for running an alleged Ponzi scheme involving Bitcoin. The SEC charged the defendants with offering and selling unregistered securities and with securities fraud. The defendants in Shavers challenged the court’s jurisdiction, arguing that the investments did not satisfy the legal definition of a security under the Howey test. Generally, Howey defines investment contracts as any contract, transaction, or scheme involving: (1) an investment of money, (2) in a common enterprise, (3) with the expectation that profits will be derived from the efforts of others. The defendants in Shaver argued there had been no investment of money, only investments in Bitcoin which, they argued, were not money. The court disagreed and concluded that Bitcoin was a currency, or a form of money, because it could be used to purchase goods or services and could be exchanged for “conventional currencies” such as the U.S. dollar. The court agreed with the SEC, finding that the defendants sold fraudulent and unregistered securities. Thus began the SEC’s application of the Howey test to digital assets.
The popularity of cryptocurrency grew, culminating in an explosion of Initial Coin Offerings (“ICOs”) in 2017 and 2018. ICOs offered fewer investor protections than traditional securities, and most ICO projects never delivered viable products. Then-SEC Chairman Jay Clayton warned investors of the lack of protections and that none of the ICOs had been registered with the SEC, even though many, if not most, appeared to implicate securities laws. In the years that followed, the SEC initiated dozens of enforcement actions against unregistered ICOs, as well as fraudulent schemes involving cryptocurrencies.
In an effort to provide guidance to the cryptocurrency market, in July 2017, the SEC issued the DAO Report, an investigative report addressing whether the DAO violated federal securities laws. The Report warned industry and market participants that the U.S. securities laws apply “to various activities, including distributed ledger technology, depending on the particular facts and circumstances, without regard to the form of the organization or technology used to effectuate a particular offer or sale.” The SEC laid out its analysis of how Howey applied to the “particular facts and circumstances of the offer and sale of DAO Tokens” and concluded that they were securities. In the wake of the DAO Report, many cryptocurrency market participants have complained that the test is unclear, given its fact-based approach. Despite that, the SEC has been consistent in its application to digital assets.
In November 2018, the SEC’s Division of Corporation Finance issued a public statement on Digital Asset Securities Issuance and Trading in response to recent enforcement actions involving digital asset securities. Specifically, the SEC advised: (1) the offer and sale of digital asset securities may require registration under the Securities Act of 1933 and the Securities Exchange Act of 1934; (2) investment vehicles that hold digital asset securities and those who advise others about investing in digital asset securities should be mindful about registration requirements and fiduciary obligations under the Investment Company Act and the Advisers Act; and (3) platforms that operate as an exchange and/or entities that facilitate the issuance of digital asset securities acting as a broker or dealer may be required to register with the SEC and/or self-regulatory organizations. In the wake of the DAO Report and the CorpFin guidance, it appeared that just about every cryptocurrency would be viewed as a security.
In April of 2019, however, the SEC identified a digital asset that was not a security for the first time. The Division of Corporation Finance issued a no action letter advising that it would not recommend enforcement action of a specific proposed business to offer and sell blockchain-based tokenized jet cards. Notably, one of the features of the TurnKey Jet token was that none of the funds from token sales would be used to develop the TurnKey Jet platform. The SEC analyzed the details of the Turnkey Jet token program which were developed to facilitate the sale of air charter services and concluded under the specific facts and circumstances, CorpFin would not recommend enforcement because the digital asset was not a security.
Reflecting the SEC’s commitment to regulating digital assets, in October 2018, the SEC created its Strategic Hub for Innovation and Financial Technology, known as FinHub, to coordinate the SEC’s oversight and response regarding emerging technologies in financial, regulatory, and supervisory systems, including on issues relating to ledger technology and digital assets. FinHub serves as a liaison to the digital assets markets and to other domestic and international regulators regarding emerging issues and as a portal for the fintech industry and public to directly engage with SEC staff. In December 2020, the SEC elevated the importance of FinHub, announcing that it would become a standalone office, reporting directly to the SEC Chair.
In December 2020, in potentially game changing litigation, the SEC filed a civil injunctive action against Ripple Labs Inc. and two of its executives, alleging that they engaged in an unregistered securities offering through the sale of the digital asset XRP. SEC v. Ripple Labs, Inc., Case No. 1:20-cv-10832 (S.D.N.Y., Dec. 22, 2020). Ripple Labs has decided to litigate the question of whether its digital asset is subject to the securities laws. The resolution of this threshold issue will undoubtedly impact the SEC’s enforcement program and its ability to regulate digital assets.
Focus on Crypto Trading Platforms and Lending Products
Against this backdrop, enforcement developments in 2021 show that the SEC is shifting its attention to crypto exchanges and lending products (though it continues to bring actions involving specific digital asset securities). Given that Chair Gensler has often repeated former Chair Jay Clayton’s remarks that almost all cryptocurrencies are securities, the SEC’s expansion in this manner is not unexpected.
In May of 2021, the SEC filed an enforcement action against several promoters of Bitconnect’s Lending Program, a program that offered investors the opportunity to engage in a series of transactions that would provide daily interest payments. SEC v. Brown et al., Case No. 1-21-cv-04791 (S.D.N.Y. May 28, 2021). The SEC charged the promoters with offering and selling unregistered securities, alleging that the lending product offered by BitConnect constituted a security. It also charged the promoter with violating the broker-dealer registration provisions of the securities laws because they were not licensed to sell securities.
In August of 2021, the SEC brought its first case involving Decentralized Finance (“DeFi”). The SEC charged Blockchain Credit Partners and several individuals with securities fraud, involving the offer and sale of two digital tokens – one of which was a governance token, and the other of which paid interest. Not only did the SEC allege that the digital assets were securities under the Howey test, but the SEC alleged that the digital token that paid interest also constituted a note pursuant to the “family resemblance” test set out in Reves v. Ernst & Young, 494 U.S. at 64-66. Reves applies a four-part analysis to determine whether a particular digital asset bears a family resemblance to certain judicially-created categories of financial instruments that are not securities. Like Howey, it is a fact-intensive, case-by-case analysis.
In September 2021, the SEC filed In the Matter of Poloniex, a settled enforcement action in which the SEC alleged that Poloniex’s digital assets trading platform constituted an “exchange” under Section 3(a)(1) of the Exchange Act. Section 3(a)(1) defines an exchange as “any organization, association or group of persons . . . which constitutes, maintains, or provides a market place or facilities for bringing together purchasers and sellers of securities or for otherwise performing with respect to securities the functions commonly performed by a stock exchange . . .” A key element of the SEC’s case was its allegation that the cryptocurrencies offered and sold on the Poloniex exchange were securities. As an exchange that offered and sold digital asset securities, Poloniex was required to register with the SEC pursuant to Section 5 of the Securities Act or operate under one of the exceptions to Section 5.
The SEC Staff has emphasized that going forward it will focus on enforcement actions against “market intermediaries” such as unregistered exchanges and broker-dealers. During the annual SEC Speaks Conference held in October 2021, both the Director of the Division of Enforcement, Gurbir Grewal, and Chief of the Cybersecurity Unit, Kristina Littman, referenced enforcement actions against intermediaries claiming to be “decentralized finance” projects. Ms. Littman expressed skepticism of the DeFi label because, she noted, frequently there is a centralized party behind the system. In making this comment, Unit Chief Littman referenced the SEC’s recent settled action against Blockchain Credit Partners, noting that while the project was publicized as decentralized, the project relied heavily on the actions of its founders.
With respect to crypto lending products, Ms. Littman said the SEC would continue to bring enforcement actions against entities offering unregistered lending products such as interest-bearing crypto accounts. In doing so, the SEC will look to the economic realities of the programs using both the Howey and Reves frameworks, regardless of how a program was named. Simply calling something a “yield” or “rewards” program, by itself, will not be sufficient to avoid the SEC determining that a digital asset is a security.
In addition to the SEC’s enhanced enforcement efforts, Chairman Gensler’s comments suggest additional regulation in the crypto space is likely forthcoming. As he stated at the Aspen Security Forum, “I think former SEC Chairman Jay Clayton said it well when he testified in 2018: ‘To the extent that digital assets like [initial coin offerings, or ICOs] are securities — and I believe every ICO I have seen is a security — we have jurisdiction, and our federal securities laws apply.’ I find myself agreeing with Chairman Clayton.” Given that there is more than $3 trillion invested in cryptocurrencies, it is not surprising that the SEC continues to expand its efforts to regulate the industry. The SEC’s shift in focus reflects its efforts to more efficiently monitor cryptocurrency, and tailor its enforcement efforts to address changes within those markets.

Also using a Wild West analogy in her October 8, 2021 speech at the Texas Blockchain Summit titled “Lawless in Austin,” Commissioner Hester Peirce, whose views often contrast with her fellow Commissioners, said, “[t]he crypto frontier, like the Wild West, appears pretty wild at first glance. . . But as in the West of the past, there is order and discipline in all of that rough and tumble.” Commissioner Peirce indicated that in many ways, the crypto space is self-governed by underlying protocol codes and through the various ways users interact with them. Commissioner Peirce called for greater legal clarity around digital assets and offered her observations on important issues facing the SEC, including its treatment of stablecoins, investor access to markets, and DeFi protocols that are truly decentralized and not decentralized in name only. https://www.sec.gov/news/speech/peirce-2021-10-08

 ICO fundraising exceeded $4 billion in 2017, according to a Wall Street Journal report that cited data provider Autonomous Research, up from $225 million in 2016. The ICO boom accelerated in 2018. ICO funding in the first quarter of 2018 alone reached $6.3 billion.
 Some reports suggest that as many as 75% of the ICOs launched during this time never delivered a viable product.
 The DAO sold DAO Tokens to investors, who used the DAO Tokens to fund projects that would return earnings to investors and could be resold on supported platforms.

 In September, the SEC levied securities fraud charges against BitConnect and its principals, alleging that the Lending Program was akin to a Ponzi scheme. According to the SEC, investors lent Bitcoin to the company on the belief that the company would use it to trade and generate a profit. The company claimed to have a software trading program that would generate returns as high as 40% per month. The SEC alleged that in reality, the company advertised falsified returns to attract new investors. The BitConnect principals siphoned investor money for their own benefit and funds deposited by new investors was used to pay earlier investors. SEC v.  As Commissioner Caroline Crenshaw explained, in general, DeFi is “an effort to replicate functions of our traditional finance systems through the use of blockchain-based smart contracts that are composable, interoperable, and open source.” https://www.sec.gov/news/statement/crenshaw-defi-20211109?utm_medium=email&utm_source=govdelivery#_ftn2.
 State regulators have recently focused on crypto lending platforms as well. The New York Attorney General sent cease-and-desist letters to two crypto lending platforms that their interest-bearing crypto products were unregistered securities and information requests to three others. “Cryptocurrency platforms must follow the law, just like everyone else, which is why we are now directing two crypto companies to shut down and forcing three more to answer questions immediately,” said Attorney General Letitia James. New Jersey, Kentucky, Vermont, Texas, and Alabama have also launched examinations of crypto lending products.
